1031 Exchanges in Texas: Maximizing Your Tax Deferral
Texas is one of the most investor-friendly states in the country for real estate, and its lack of state income tax makes 1031 exchanges even more powerful for Texas investors. When you sell investment property in Texas, you only owe federal capital gains taxes, not state taxes, making every dollar deferred through a 1031 exchange go further.
Texas Has No State Income Tax
Texas is one of nine states with no state income tax. This means that when you sell Texas investment property, your entire tax burden is at the federal level:
- Long-term capital gains: 0%, 15%, or 20% depending on income
- Net Investment Income Tax (NIIT): 3.8% for high-income investors
- Depreciation recapture: 25% on depreciation previously claimed
Texas Real Estate That Qualifies for a 1031 Exchange
Any Texas investment property held for productive use or investment qualifies, including:
- Dallas, Houston, Austin, and San Antonio commercial properties
- Texas multi-family apartment buildings
- Industrial and warehouse properties in major Texas metros
- Texas farmland and ranch properties
- Vacation rentals in Texas Hill Country (subject to IRS safe harbor rules)
Texas Property Tax Considerations
While Texas has no income tax, it has some of the highest property tax rates in the country, averaging around 1.8% of assessed value. A 1031 exchange does not affect your property tax obligations, but exchanging into a property with a lower assessed value can reduce your ongoing carrying costs.
The 1031 Exchange Timeline in Texas
The federal timeline applies: 45 days to identify replacement properties and 180 days to close. Texas does not have any state-specific modifications to these deadlines.
